Change payment gateway provider instead
Probably better to suggest a payment gateway or find out more info instead of posting a broad statement.
Every payment gateway except PayPal or stripe asked me the same question. Maybe people here know more about this.
Let me make sure I understand this correctly. PayPal asks you if you have technology that prevents your customers from violating your privacy. If I am understanding this properly, I'm concerned that you are not talking to PayPal and you are receiving phishing emails claiming to be from them.
I understand that there may be a language barrier here but I was unable to interpret this in any other way that I feel comfortable assuming without further elaboration. For example, if privacy is a typo and policy was the intended word as used in the thread title, I am then unclear on whether or not they are asking about your policy or theirs, and then further confused as to why they would ask about either one of those because PayPal doesn't have a hosting content policy that I'm aware of (I don't host public facing user content so maybe I missed it?) and it would seem odd that they are concerned about yours, leading me to believe that my secondary interpretation is likely just as wrong.
For PayPal to be asking you something I've never heard of them asking anyone, and every other payment processor to ask the same, seems like I'm missing the whole thing here, I don't think I've made any correct interpretation yet.
This thread is about illegal content hosting, fraud and payment gateways. You do kyc and react to abuse complaints, that's it. Hosting industry is a high risk business according to payment gateways, due to charge back rates. Even paypal and stripe boot you out after certain treshold.

Yes the right word is policy. They basically mean If we rented our servers to someone and he used our servers to host illegal stuff like copyrighted products, illegal porn etc

Of course not. It would be impractical/impossible. Specially for larger vendors.
